iv noticed a few  of my contacts have icons in their display names. iv searched around and cannot find anything.

Does anybody know how these work ?

Do you mean smilies? You can use smilies in your display name, just like in messages. To add them, just type the text representing the smiley, and it will appear in your name. Here's a list of WLM smilies and their text codes:
