At 256MB, it won't be an HDD. It'll be some sort of flash memory chip, like pen drives.
At 256MB, the benefits of FAT32 are negligible over FAT16: the only real benefit I can remember right now is the ability to use partitions larger than 2GB.
Anyway, if it came as FAT16, do FAT16.
