I'm on Windows XP so the method might be slightly different if you use Vista, but open up control panel, then sounds and audio devices, then click "Audio" and under Sound Recording select your soundcard. Then click on Volume and make sure "Select" is clicked under "Stereo Mix" (or whatever the equivalent is for your soundcard).

Then try recording again.
